How Does an AirTag Know Where It Is?

An AirTag does not calculate its own geographic location. Instead, it broadcasts a short-range Bluetooth signal. When a participating Apple device comes nearby, that device can detect the AirTag automatically in the background, use its own approximate location to create an encrypted location report, and relay that report through Apple's Find My network.
